I've seen several different ideas about what should happen when a tool or armor breaks. Most suggest you get a "broken tool" item, but I don't see this as a very feasible option. It's okay, but not quite a big enough penalty for breaking a tool. If you break a tool in real life, you can't re-use the tool. You can't fix it. But what you CAN do is salvage some of the parts. I think everyone can agree that it doesn't make sense that when I tool or armor breaks, it magically *disappears* into thin air. Where do all those materials go? But it should still hurt. Therefore, I think that when a tool or armor breaks, you should receive some randomized amount of parts (sticks, ingots, materials, etc.) Used in the making of the tool, usually equal to about half of what went into the tool. This makes sense, because as I said earlier, when you break a tool, parts of it are ruined, and would disappear, but other parts are salvageable. You could even receive a "tool head" part that needs to be smelted back into bars/raw materials. All in all, I just think that you should receive SOMETHING from broken tools, since it just doesn't stand to reason that the whole thing is destroyed.
